Abstract

The informal sector constitutes a significant portion of the Indian economy, providing employment opportunities and contributing substantially to economic activities. However, the sector has traditionally operated outside formal regulatory frameworks, resulting in limited tax compliance, inadequate record-keeping, and reduced government revenue. The implementation of the Goods and Services Tax (GST) in India has emerged as a transformative reform aimed at integrating informal businesses into the formal economy. By promoting transparency, digitalization, and compliance, GST has encouraged enterprises to adopt formal business practices. This paper examines the role of GST in facilitating the transition from informal to formal systems, analyzes the challenges faced by informal sector enterprises, and explores strategies for enhancing GST compliance. The study highlights how GST has contributed to increased formalization, improved tax administration, and enhanced economic accountability while also identifying areas requiring policy intervention and support.

Full Article/Conclusion

The implementation of GST has significantly influenced the transition of businesses from informal to formal systems in India. Through mechanisms such as digital compliance, input tax credit incentives, and supply chain transparency, GST has encouraged enterprises to adopt formal business practices. Although challenges related to awareness, technology, compliance costs, and regulatory complexity persist, the benefits of formalization outweigh these difficulties. Improved access to finance, enhanced business credibility, expanded market opportunities, and greater economic transparency are among the key advantages of GST-driven formalization. To maximize the effectiveness of GST in promoting formalization, policymakers should focus on simplifying compliance procedures, strengthening digital infrastructure, and supporting small enterprises through education and capacity-building initiatives. Such measures will contribute to sustainable economic development and strengthen India's formal economic ecosystem.
